Insider Trading Charges: Federal and State Defense Strategies

Insider trading charges can involve SEC civil enforcement, DOJ criminal prosecution, and state securities claims under laws such as New York's Martin Act.

Liability may turn on whether information was material and nonpublic, how it was obtained or shared, and what the person knew when trading occurred. Grand jury subpoenas, target letters, and SEC Wells notices can arise at different stages of parallel proceedings. Internal inquiries can also raise attorney-client privilege and individual-representation issues.

1. Material Nonpublic Information and Tipping Liability

Liability under Section 10(b) and Rule 10b-5 can arise from trading or tipping material nonpublic information in breach of a fiduciary duty or another recognized duty of trust and confidence. Civil Rule 10b-5 enforcement requires scienter, while criminal liability under 15 U.S.C. § 78ff(a) also requires the applicable willfulness standard.

Legal Market Research and Tipping Elements

Federal cases may proceed under classical or misappropriation theories, while tipping cases add duty, personal-benefit, and knowledge questions. A tippee may face liability when the tipper breached a duty for personal benefit and the tippee had the legally required knowledge of that breach. Trading records may instead show reliance on public information, independent analysis, and nonmaterial information rather than an unlawful tip.

2. Parallel Sec, Doj, and State Investigations

Insider trading inquiries can involve concurrent civil and criminal proceedings. The SEC may pursue Securities Enforcement, while federal prosecutors may pursue Criminal Securities and Financial Fraud charges when the evidence supports a federal offense.

Sec Wells Process and Doj Status Notifications

An SEC Wells notice reflects a preliminary staff determination to recommend an enforcement action; it is not a formal charge or finding of wrongdoing. A DOJ target letter means prosecutors consider the recipient a target because substantial evidence links that person to a possible crime and the prosecutor views the person as a putative defendant. A target letter may accompany Grand Jury Investigations, but it does not establish that an indictment will follow.

State Securities Enforcement

State securities law can create exposure separate from federal proceedings. In New York, the Attorney General has used the Martin Act, General Business Law § 352 et seq., to pursue insider trading claims involving material nonpublic information.

3. Cooperation, Privilege, and Internal Inquiries

A company may conduct an internal inquiry after potential trading issues surface. Government and Internal Investigations can raise questions about corporate privilege, individual interests, and information shared with enforcement authorities.

Corporate Interviews and Separate Representation

Company counsel may give an Upjohn warning explaining that counsel represents the organization rather than the employee. Internal-investigation communications may be covered by the corporation's attorney-client privilege when legal requirements are met, and the corporation generally controls that privilege. Separate representation may become relevant when an employee's interests diverge from the company's interests.

4. Evidence Analysis and Pretrial Defense Motions

Trading records, communications, compliance approvals, and timing can bear on materiality, knowledge, intent, and the asserted source of a trade. In a criminal case, pretrial motions may challenge the charging instrument or evidence when the facts and law provide a basis.

Trading Timelines and Personal Benefit Allegations

In a tipping case, a motion to dismiss may test whether the charging instrument adequately alleges the required elements. Personal benefit does not require a direct cash payment in every case; federal precedent recognizes certain gifts of confidential information to a trading relative or friend.

5. Criminal, Civil, and Professional Exposure

A willful Exchange Act violation can carry a statutory maximum of 20 years' imprisonment and a fine of up to $5 million for a natural person under 15 U.S.C. § 78ff(a). Sentencing depends on the applicable Guidelines, offense characteristics, and defendant-specific factors. These maximums do not determine the sentence in a particular case.

Civil Penalties and Professional Consequences

Under 15 U.S.C. § 78u-1, a court may impose an insider trading civil penalty of up to three times the profit gained or loss avoided, depending on the facts and circumstances. SEC proceedings may also involve disgorgement, injunctions, or officer and director bars when their legal requirements are met. Separate regulatory or employer actions may affect FINRA registration, professional licenses, corporate positions, or employment.

6. Frequently Asked Questions

What is the difference between an SEC Wells notice and a DOJ target letter?

A Wells notice communicates a preliminary SEC staff determination to recommend an enforcement action and ordinarily provides an opportunity for a Wells submission. A DOJ target letter advises that prosecutors consider the recipient a target of a federal criminal investigation; it does not mean an indictment is certain.

Should I answer questions from my company's internal investigators?

The answer depends on the employment context, interview purpose, and individual's legal position. Company counsel may represent the organization rather than the employee, and the corporation generally controls its attorney-client privilege when the privilege applies.

Can I face insider trading liability without receiving a direct profit?

Yes, depending on the theory and facts. A tipper does not need a direct monetary payment in every tipping case because a qualifying personal benefit can include certain gifts of confidential information, but the government must still prove the other required elements.
